Contractor or employee? Classifying workers correctly

A "consultant" who works nine to six on your laptop, reports to your manager and has done so for two years is an employee with a different heading on the agreement. Here is how the line is drawn and what sits on each side of it.

Two folders labelled consultant agreement and appointment letter with a checklist between them

In India, whether a worker is an employee or an independent contractor is decided by the substance of the relationship, not the title of the agreement. Courts apply a multi-factor test: who controls how, when and where the work is done; whether the person is integrated into the organisation; whether they work exclusively for you; who provides the tools; whether they bear financial risk; and how long the engagement has run. An employee attracts PF, ESI, gratuity, leave, bonus, notice and the labour-code protections; a contractor attracts a professional-fee invoice, TDS under Section 194J or 194C and GST if registered. The Code on Social Security also created the categories of gig worker and platform worker with their own social-security provisions — relevant if you engage people through apps or at scale. Misclassification is cheap until it is not: back PF with interest and damages, gratuity at exit, and an employee who was never paid leave. Facts checked 14 October 2026.

Key takeaways
  • The test is control and integration, not the document. Fixed hours, a reporting manager, your tools, your email address, exclusivity and an open-ended duration all point to employment.
  • Employee costs: employer PF (12% up to the new ₹25,000 ceiling), ESI if applicable, gratuity after five years, paid leave, bonus, notice. Contractor costs: TDS at 10% under 194J (professional) or 1–2% under 194C (contract work), and GST on their invoice if they are registered.
  • Genuine contractors set their own hours, use their own tools, serve other clients, deliver defined outputs for a fee, and can subcontract. Write the agreement around those facts and then behave accordingly.
  • Fixed-term employment exists under the labour codes for work that is time-bound but employee-like — with pro-rata gratuity after one year. It is the honest alternative to a long-running "consultant".
  • Audit annually: list every non-payroll worker, apply the test, convert the ones that fail. Converting voluntarily is far cheaper than being converted by an inspector.

The test, as a checklist

Score each factor; the more that point to employment, the more the relationship is one.

FactorPoints to employeePoints to contractor
ControlYou set hours, method, location; a manager supervisesThey decide how and when; you accept or reject the output
IntegrationCompany email, title, org chart, attends standupsExternal; engaged for a defined deliverable
ExclusivityWorks only for you, full-timeHas other clients
ToolsYour laptop, licences, accountsTheir own
Risk and rewardFixed monthly amount regardless of outputFee per deliverable or milestone; bears cost of rework
DurationOpen-ended, renewed indefinitelyProject-bound with an end
SubstitutionMust do the work personallyMay subcontract

What each status costs you

The cost gap is the reason misclassification happens, and the reason the back-charge at inspection or exit is large: employer PF with interest and damages for the whole period, gratuity if the period crossed five years, and leave that was never granted.

Gig and platform workers under the Social Security Code

The Code on Social Security defines gig workers (work outside a traditional employer–employee relationship) and platform workers (work through an online platform) and provides for schemes funded in part by an aggregator contribution of 1–2% of turnover, capped at 5% of payments to such workers. Several states — Rajasthan and Karnataka first — have their own platform-worker laws with registration and welfare-fund obligations. A small business engaging a few freelancers directly is usually not an aggregator; a business whose model is dispatching gig workers through an app is. If you are near that line, get specific advice.

Engaging freelancers without creating employment

  1. Define a deliverable, a fee and an end date in a consultant agreement; avoid monthly retainers with no scope.
  2. Let them work their own hours on their own equipment; do not put them in the attendance system.
  3. Give access to the specific project, not a company email and the whole workspace; log their work against the client and project like any vendor's.
  4. Pay against invoices with TDS deducted and the certificate issued; never through payroll.
  5. Review at twelve months: if the person is still here full-time and exclusive, convert to employment (fixed-term if the work is time-bound) with an appointment letter.

Frequently asked questions

What is the difference between an employee and an independent contractor in India?

An employee works under the employer's control as to how, when and where work is done, is integrated into the organisation and is paid wages with statutory benefits. An independent contractor delivers defined work for a fee, controls their own method and hours, typically uses their own tools and may serve other clients. Courts look at the substance of the relationship, not the label on the agreement.

Can I hire someone as a consultant to avoid PF and ESI?

Only if the relationship is genuinely one of independent contracting. If the person works fixed hours under supervision, exclusively for you, on your equipment, for an open-ended period, they are an employee regardless of the agreement, and PF, ESI, gratuity and leave obligations apply — with back-dated liability if the misclassification is found.

What TDS applies to a contractor versus an employee?

An employee's salary is subject to TDS on salary (Section 392 of the Income-tax Act, 2025) on slab rates. A contractor's fee is subject to TDS under Section 194J at 10% for professional or technical services or Section 194C at 1% (individual/HUF) or 2% (others) for works contracts, above the applicable thresholds, with GST added by the contractor if registered.

What is a gig worker under Indian law?

The Code on Social Security defines a gig worker as someone who performs work or participates in a work arrangement and earns from it outside a traditional employer–employee relationship, and a platform worker as one who does so through an online platform. The Code provides for social-security schemes funded partly by aggregator contributions, and some states have their own platform-worker laws.

Is fixed-term employment a better option than a long-term consultant?

For work that is time-bound but otherwise employee-like, yes. Fixed-term employees under the labour codes receive the same benefits as permanent employees for the term, including gratuity pro rata after one year, and the arrangement ends on the stated date without the misclassification risk of a 'consultant' who has effectively been staff for years.

How often should a small business review contractor classifications?

At least annually, and whenever an engagement passes twelve months or becomes full-time and exclusive. List every non-payroll worker, apply the control-and-integration test, and convert those who fail it to employment before an inspection or an exit does it for you.

How Merik handles it

Merik keeps the two populations apart the way the classification requires. Employees are on the roster with an appointment date, salary structure, attendance, leave and payslips — the record that shows an employment relationship was treated as one. Freelancers and vendors are not; their work is tracked against the client and project it belongs to, in the task log and in project cost, and paid outside payroll against invoices.

Merik does not decide classification or compute contractor TDS. When you convert a long-running consultant to employment, pasting their details from your sheet into the Employees page creates the record and the login in one step. See the employees module.
